Conversely, a contractor may meet the cost ceiling but earn a high award fee for outstanding technical performance. That key difference makes Cost Plus Award Fee useful when the buyer wants to encourage broad excellence in uncertain work, while Cost Plus Incentive Fee is used when cost outcomes are the primary measurable concern.

Regulatory Origins in Federal Acquisition

The cost plus award fee concept emerged from United States federal procurement practice rather than from a single named inventor. Its development responded to a practical problem in major government acquisitions, especially in defense, aerospace, and research and development. For highly uncertain projects, agencies could not define reliable objective targets for cost or schedule, so formula-based incentives such as cost plus incentive fee were difficult to apply fairly.

Buyers still needed a way to motivate contractors to exceed minimum requirements in technical quality, management, and responsiveness. The solution was a subjective award fee reviewed periodically by government officials. This approach was formalized in the Federal Acquisition Regulation under FAR 16.405-2, which describes the cost-plus-award-fee contract as appropriate when the work is so complex or uncertain that objective incentives are not feasible.

In early use, NASA and the Department of Defense applied Cost Plus Award Fee arrangements to large system integration and research efforts where evaluation panels could assess contractor performance across multiple dimensions. Over time, the concept spread beyond federal procurement into energy infrastructure, technology development programs, and private sector projects with extended uncertain scope. The meaning of the term has remained relatively stable, but its adoption in non-government settings has sometimes relaxed the formal award fee plan discipline.

What began as a federal control mechanism to balance uncertainty and high performance is now a broader project management option for buyers who want to reward qualitative excellence in cost-reimbursement environments.

Conditions Where Cost Plus Award Fee Is Unsuitable

A cost plus award fee contract is not a universal solution for uncertain projects. The model assumes that the buyer can define meaningful performance criteria and can support a credible subjective evaluation process. If the work is well defined and objective targets can be set, a firm fixed price or cost plus incentive fee contract is usually more appropriate because it reduces administrative burden and avoids disputes.

The fee-determining official must be able to evaluate performance consistently across evaluation periods, and the criteria must be specific enough to guide judgment. If award fee criteria are vague, the evaluation becomes arbitrary and the contractor may challenge the determination.

The model breaks down in small purchases or short-duration projects where the cost of administering periodic evaluations exceeds any motivational benefit. It is also poorly suited to commercial item acquisitions or situations where the buyer has no insight into technical or management processes. Another boundary condition involves cost risk.

In a Cost Plus Award Fee contract, allowable costs are reimbursed, so the buyer retains the main cost risk. If the buyer expects the contractor to absorb cost overruns, a fixed price or incentive structure is better. The Cost Plus Award Fee model works best when the buyer accepts cost risk but wants to use subjective award decisions to motivate performance dimensions that cannot be reduced to formula metrics.

The Misunderstood Subjectivity of Award Fees

A common misinterpretation is that a cost plus award fee contract guarantees the contractor an additional award fee whenever the project stays within budget. Misinterpretation: many people believe the award fee functions like a cost incentive that automatically pays more for cost savings. Fact: the award fee is not based on a preset cost formula and is not an automatic bonus.

The fee-determining official assigns the award amount after evaluating the contractor's performance against the award fee plan, which includes qualitative and quantitative criteria. A project can be delivered under the estimated cost and still receive a low or zero award fee if technical quality, schedule adherence, or management responsiveness is judged deficient. Another misinterpretation is that subjective evaluation means the buyer can award or deny the fee arbitrarily.

Fact: subjectivity must be structured. The award fee plan defines the evaluation factors, the rating scale, the evaluation period, and the fee pool available. The fee-determining official must review performance evidence, often including contractor self-assessments, and document the rationale.

The process is designed to reward broad excellence rather than cost efficiency alone. Understanding this distinction helps project managers see that Cost Plus Award Fee is not simply a cost plus fixed fee contract with a discretionary bonus attached. It is a disciplined arrangement in which the buyer purchases the right to judge performance and the contractor accepts that some fee portion remains at risk based on subjective assessment.
